I am trying to understand how affliates work. Does someone have an example of how to set them up and how they work.

Affiliates get a code from you and then set up a link from their site to your site. As a shopper links over to your site and buys something, the affiliate's code is registered and the affiliate gets credit for the sale. At a set time, you send the affiliate a commission check. Google's banner ads are a pretty close model.
Not to your question, just a comment: I tried affiliates on a previous site. I found that a few people set up a link on their personal (family, blog) sites and then linked over to my store on the same day, placed an order to get the affiliate's commission, first sale bonus, etc. When spending $400.00 to $1,200.00 a few percent is real money. More importantly, the few 'real' affiliates that signed up didn't increase sales enough to pay for the hassle. YMMV
